The Hornets outplayed Newcastle United but an out-of-position Craig Cathcart triggered a Newcastle goal in the 20th minute and Watford spent the rest of the match playing catch-up.
Though they lead on shots, corners and possession, Watford failed to catch up and a late Newcastle goal sealed their fate.
The Golden Boys dropped to 12th in the table, but are still only two points off the playoff zone.
